I recently downloaded a movie in this format, what is it? How can I change it to a .avi?

Don't bother re-encoding to avi, unless you need to use it for something other than viewing on the computer.
Use VLC Player (internal codecs) or MPC with K-Lite Codec Pack (external codecs). I recommend MPC, since it performs better on systems that aren't terribly low-quality.

EDIT:
A .mkv file is a matrosoka video file. Often it is used to keep subtitles and other related files with the video track.

yes, its often used for high quality videos, with built in subs

Yeah, they've gotten quite popular when you go to download a micro-HD video in x264.
